I. Milo company manufactures beach umbrellas. The company is preparing .detailed


budgets for the third quarter and has assembled the following information to assist in the

budget preparation: (18+ 17=35)


(i) The Marketing Department has estimated sales as follows for. the remainder of the
year (in units):

September . 50,000 December . 10,000

The selling price of the beach umbrellas is $ 12 per unit.


(ii) All sales are on account. Based on past expenence,sales are collected In the
following pattern:
30% in the month of sale
65% in the month following sale
5% uncollectible
Sale for June totaled $ 300,000.
(iii) The company maintains finished goods inventories equal to 15% of the following
month's sales. This requirement will be met at the end of June.
(iv) Each beach umbrella requires 4 feet of Gilden, a material that is sometimes hard to
acquire. Therefore, the company requires that the ending inventory of Gilden be equal to
50% of the following month's production needs. The inventory of Gilden on hand at the
beginning and end of the quarter will be: .
30% in the month of sale
65% in the month following sale
5% uncollectible
(v) Gilden costs $0.80 per foot. One-half of a month's purchase of Gilden is paid for in
the month of purchase; the remainder is paid for in the following month. The accounts
payable on July I for purchases of Gilden during June will be $76,000.

2. (a) The Scottie Sweater Company produces sweaters under the "Scottie" label. The
company busy raw wool and processes it into wool yam form which the sweaters are
woven. One spindle of wool yam is required to produce one sweater. The costs and

revenues associated with the sweaters are given below: (20)

Originally, all of the wool yam was used to produce sweaters, but in recent years a
market has developed for the wool yam itself. The yarn is purchased by other companies
for use in production of wool blankets and other wool products. Since the development of
the market for the wool yam, a continuing dispute has existed in the Scottie Sweater
Company as to whether the yarn should be sold simply as yarn or processed into
sweaters. Current cost and revenue data on the yarn are given below:

The market for sweaters is temporarily depressed, due to unusually warm weather in the
western states where the sweaters are sold. This has made it necessary for the company to
discount the selling price of the sweaters to $30 from the normal $40 price. Since the
market for wool yam has remained strong, the dispute has again surfaced over whether
the yam should be sold outright rather than processed into sweaters. The sales manager
thinks that the production of sweaters should be discontinued; she is upset about having
to sell sweaters at a $2.50 loss when the yam could be sold for a $4.00 profit. However,
the production superintendent does not want to close down a large portion of the factory.
He argues that the company is in the sweater business, not the yarn business, and that the
company should focus on its core strength.
All of the manufacturing overhead costs are fixed and would not be affected even if
sweaters were discontinued. Manufacturing overhead is assigned to products on the basis
of 150% of direct labor cost. Materials and direct labor costs are available.
Required:
(i) Would you recommend that the wool yarn be sold outright or processed into sweaters?
What is the lowest price that the company should accept for a sweater? Support your
answer with appropriate computations and explain your reasoning.
(b) Xavier Company produces a single product. Variable manufacturing overhead IS

applied to products on the basis of direct labor-hours. The standard costs for one unit of

product are as follows: (15)


Direct material: 6 ounces at $0.50 per ounce $ 3.00
Direct labor: 0.6 hours at $30.00 per hour 18.00

5. (a) What is meant by an "Activity base" when dealing with variable costs? Give several
examples of activity bases. (7)
(b) Bargain Rental Car offers rental cars in an off-airport location near a major tourist
destination in California. Management would like to better understand the behavior of the
company's costs. One of those costs is the cost of washing cars. The company operates it
own car wash facility in which each rental car that is returned is thoroughly cleaned
before being released for rental to another customer. Management believes that the costs
of operating the car wash should be related to the number of rental returns. Accordingly,
the following data have been compiled: (20)

6. (a) White Company has two departments, Cutting and Finishing. The company uses a
job-order costing system and computes a predetermined overhead rate in each
department. The Cutting Department bases its rate on machine-hours, and the Finishing
Department bases its rate on direct labor-hours. At the beginning of the year, the

7. (a) Due to erratic sales of its sole product - a high-capacity battery for laptop computers
- PEM, Inc., has been experiencing difficulty for some time. The company's contribution

increase in monthly sales. If the president is right, what will be the effect on the
company's monthly net operating income or loss?
(iii) Refer to the original data, the sales manager is convinced that a 10% reduction in
the selling price, combined with an increase of $60,000 in the monthly advertising
budget, will double unit sales. What will the new contribution format income
statement look like if these changes are adopted? .
(iv) Refer to the original data, the Marketing Department thinks that a fancy new
package for the laptop computer battery would help sales. The new package would
increase packaging costs by 75 cents per unit. Assuming no other changes, how many
units would have to be sold each month to earn a profit of$9,750?
(v) Refer to the original data, by automating, the company could reduce variable
expenses by $3 per unit. However, fixed expenses would increase by $72,000 each
month.
Compute the new CM ratio and the new break-even point in both unit sales and dollar
sales. Would you recommend that the company automate its operations?
